Corporate Tax for Free Zone Companies in the UAE

There is a widespread belief among free zone businesses in the UAE that corporate tax does not apply to them. It does. What free zones offer is the possibility of a 0% rate on certain income, and that is a very different thing from being outside the system. The conditions are specific, and businesses that assume they qualify without checking are the ones that get an unpleasant surprise. Here is how it actually works.

Free zone companies are within the corporate tax system

Every free zone company must register for corporate tax and file a return, exactly like a mainland company. There is no exemption from registration or filing. What is available is a 0% rate on qualifying income, for businesses that meet the conditions to be a Qualifying Free Zone Person.

What makes a Qualifying Free Zone Person

To access the 0% rate, a free zone business must meet all of the following conditions:

  • Maintain adequate substance in the free zone. Real operations, real people, real premises. Not a licence and a mailbox. Core income-generating activities must actually take place there.
  • Derive qualifying income. Only certain categories of income qualify for the 0% treatment.
  • Not have elected to be taxed at the standard rate. A free zone business can choose to opt into the normal 9% regime, and some do for commercial reasons.
  • Comply with transfer pricing requirements, including documentation where applicable.
  • Stay within the de minimis threshold for non-qualifying revenue. Exceed it and the status is lost.

Miss any one of these and the business is taxed at the standard rate on all its taxable income, not just the part that failed the test.

The substance requirement is where most failures happen

Substance is the condition businesses most often fall short on. The FTA is looking for genuine economic activity in the free zone: employees with relevant qualifications, physical premises appropriate to the activity, operating expenditure incurred there, and the core income-generating activities genuinely conducted from there. Outsourcing is possible within limits, but the activity still has to be supervised and controlled from the free zone.

A company holding a free zone licence while its actual operations run from elsewhere will not satisfy this, and that is a common structure that now carries tax consequences it did not before.

Mainland income changes the picture

Income derived from mainland UAE customers generally does not qualify for the 0% rate. Free zone businesses selling into the mainland need to understand exactly how that income is treated, and whether the volume of it breaches the de minimis threshold for non-qualifying revenue. This is one of the most consequential areas to get right, and one of the most commonly misunderstood.

The de minimis rule

A Qualifying Free Zone Person is allowed a limited amount of non-qualifying revenue without losing its status. Exceed that threshold, and the 0% treatment is lost entirely for that period and potentially subsequent ones. This means monitoring your revenue mix through the year matters, not just at year end when it is too late to do anything about it.

What free zone businesses should do now

  • Register for corporate tax if you have not already, this is not optional
  • Assess honestly whether you meet the substance requirements, not whether you would like to
  • Review your revenue mix, specifically how much comes from mainland customers
  • Check your transfer pricing position if you transact with related parties
  • Get the position reviewed before your financial year end, when there is still time to adjust
